My only critique would be to give the sword a little more time to materialize. I mean I can tell what is happening but it feels a hair too quick before the slashing starts.

Manifest a fireball, or a ray of disintegration. Hell, a lightsaber. Or ten grams of LSD into their mouth. Five pounds of lava on their shoes.

The animation is cool. But I find people in comic books use superpowers in dumb ways. Maybe it's just me.

I'd say it's fine to have it materialize quickly... I'm seeing it as a quick action, perhaps even a one-button thing: materialize the sword and strike.
What I would do is let the purple materializing effect carry on into the strike, perhaps never have the weapon go fully grey.

I imagine players would wonder why he (or they) can't manifest things much crazier than a sword. Perhaps they can though and you're only showing us the first little introductory concept.

I think using the concept of imagination is a great idea, however when the execution of the idea of the imagination manifesting things boils down to another sword, the most tired and overused concept in gaming, it's very unimaginative.

It is very similar to Lamb of the cult, where your character is wearing godly hat that turns to weapon on swing and it turns back after. Devs made it so it changes to weapon so quickly I didn't even notice first, but change back is little slower, it stays in place for a moment and than flying back to your character. Only then I figured youre actually attacking with your hat

You could check it out how they made it.

There are many blades like this: Karach blade in Planescape: Torment, Conjured weapons in Elder's Scroll games, etc. The common trait among them is that you can tell at first glance that they are special. This grey sword doesn't feel that way.

Aside from that, neat animation. I like the way he steps into the swings to give increased sense of dynamic movement.

Yes. There will very likely be other things to swing. This is the base item. I thought it was funny that of everything you could possibly use to inflict trauma, you pick the most cliche thing possible.
